This study examines the dynamic behaviour of the term structure of interest rates in Bangladesh under shifting monetary policy regimes over the period April 2015 to January 2026. It provides the first comprehensive regime-switching analysis of Bangladesh’s yield curve by integrating the Dynamic Nelson–Siegel (DNS) framework with a Markov-Switching Vector Autoregression (MS-VAR) model.
Using monthly government securities data across multiple maturities, the analysis decomposes the yield curve into three latent factors—level, slope, and curvature—and investigates their interactions with key macroeconomic variables, including inflation and the policy rate. The MS-VAR model identifies two distinct regimes: a high-volatility (stress) regime characterised by elevated variance, strong shocks, and unstable macroeconomic conditions, and a low-volatility (stable) regime characterised by smoother dynamics and lower variability.
The empirical findings provide strong evidence of regime-dependent monetary policy transmission. Policy rate shocks exhibit heterogeneous effects across maturities and regimes, with significantly stronger and more volatile responses during high-volatility periods. The DNS-based results further indicate that the curvature factor is particularly sensitive to policy shocks, highlighting the importance of medium-term risk premia in shaping yield curve dynamics. Forecast evaluation shows that regime-switching models outperform linear alternatives, underscoring their practical relevance for policy analysis and financial applications.
Methodologically, this study demonstrates the effectiveness of the DNS–MS-VAR framework in a data-constrained, emerging-market context. The results offer important policy implications for the Bangladesh Bank, emphasising the need for state-contingent monetary policy, improved communication strategies, and enhanced development of financial markets. Additional insights are provided for government debt management, portfolio allocation, and risk management under regime uncertainty.
